You forgot to put an option to vote for B & D!
The way I read the rulebook, here's what would happen:
there would be no warning for illegal equipment use
you would add a two-stroke penalty for using illegal equipment
plus:
you would add a penalty stroke for each hole the illegal equipment was carried
802.01E
...right?
(Not that I agree 100% with that rule. I think they should allow for a warning first.)

Warn him and hand him a Sharpie I say.
Unless he's got me by more that eight strokes.
Then stroke the crap out of him, heck, DQ him.
Seriously:
802.01
E. A player who carries an illegal disc during play shall receive two penalty throws, without a warning, if observed by two or more players of the group or an official. A player who repeatedly throws an illegal disc during the round may be subject to disqualification in accordance with 804.05 A (3).
F. All discs used in play, except mini marker discs, must be uniquely marked in ink or pigment-based marking which has no detectable thickness. A player shall receive a warning for the first instance of throwing an unmarked disc if observed by two or more players of the group or an official. After the warning has been given, each subsequent throw by the player with an unmarked disc shall incur one penalty throw if observed by two or more players of the group or an official.
F says "All discs used in play" and doesn't specifically call an unmarked disc illegal so there should be no penalty for having it in the bag. F does not refer to a penalty for simply carrying the disc since it is otherwise legal.
I say he would get a warning for the observed first instance and a stroke for the second.
One stroke and make him park it in the bag or mark it before throwing it again would be my ruling.

Very funny. You are just huffy you can't do crap about me not marking my discs. If I want to, my whole bag can be full of unmarked discs.
Yeah, so what if you or Eric get pissed off because I outdrive you on a hole. Your only recourse is to give me a warning. Then I borrow (or take) a marker from Eric and mark all my discs. I might even decide to mark a couple of Smitty's discs with appropriate derogatory references or put a few stickers on Eric's discs while I am at it.
Winter sucks. I need to play some golf.
